Knudsen was born in Copenhagen, Denmark. She is the daughter of Ebbe Knudsen, a photographer, and Susanne Andersen, a school teacher. She has two brothers named Lasse Knudsen and Niclas Knudsen (b. 1972), a musician. She has one son named Louis Ray Knudsen.
During her childhood, her family lived in Tanzania where her parents did volunteer work. Upon returning to Denmark, Knudsen attended a “creative school”. She also attended Theatre de L’Ombre I Paris fra from 1987 to 1990.

Knudsen trained in acting from 1987 to 1990 at the Theatre de l’Ombre in Paris despite knowing little French. After returning to Denmark, she played roles for the experimental theatre OVINE 302 as well as at the Betty Nansen and Royal Danish Theatres in Copenhagen.
In 1997, Knudsen debuted in the lead role of Julie in Jonas Elmer’s slice-of-life comedy, Let’s Get Lost. Following her appearance in the 1998 mystery Motello, she played the lead character in Susanne Bier’s 1999 romantic comedy, Den Eneste Ene.
Knudsen returned to work with Elmer in 2000 as the title character in the comedy, Mona’s Verden. She was listed among Hollywood Reporter’s “25 Most Powerful Women in Global TV” (2014), for her work in Borgen (2010), and in 2014, she was knighted as Chevalier de L’Ordre des Arts et des Lettres, which recognizes significant contributions to the arts, literature, or the propagation of these fields. She was hesitant to star in The Duke of Burgundy (2014) but was convinced to star in the film after she saw the director’s former film, Berberian Sound Studio (2012).
She has worked with Tom Hanks twice and these were within two years; A Hologram for the King (2016) and Inferno (2016). In 2020, she featured in the BBC drama, Roadkill, as the mistress of a British Tory politician played by Hugh Laurie. Knudsen will reprise her role as Prime Minister Nyborg in the Netflix revival of Borgen. Its fourth season is set to be released on June 2, 2022.
As a producer, she co-produced the film, The Exception (2019). She also starred as Anne-Lise in the film.
